Well , she is the hokage of course she can you Genjutsu , even Gai knows how to undo a genjutsu, even Jiraiya can , its not just because you do not see him or her use one it means he ( or she ) cant use it , it could applay to Jounins as well .
The Thing I want to know is WHAT THE HELL HAPPENED BETWEEN THOSE THREE THAT THEY ARE SCARED OF HER .

They called her big sister Tsunade, or something like that. I'm assuming at some point, when they didn't know her, she may have whipped their asses in a straight physical fight.Hell, she dropped them both like nothing, just by flicking her fingers at them.

no, if you look at the animation during the fight, they look like 8 year olds... or sasuke does atleast.

Its simplified drawing in a good way non-filler style.
It's meant to make characters to move smoothly and make the fight look different and more or less feel different from the standard ones.
They pushed more into the frames then the normal actions.
